True. But he meant that the degradation would be hidden, because the 40kWh pack is really a 60kWh pack with only 40 available. So you would have to lose 1/3 of the pack before the user starts to see it.

Unless Tesla also reduces the available amount to encourage you to upgrade...

I would kind of suspect this. But since they aren't just going to limit it to a certain subset of the cells (I thought i read it will rotate the used cells), it would then require then to come up with a "degradation algorithm" of sorts.

So more likely, it will be some degradation, but to a much lesser degree until 1/3 is degraded.
 
Has Tesla ever defined what they consider to be "unusually high degradation"?

No, but its normal meaning is "degradation faster than that experienced by other people under similar conditions". So if you range charge every day, they'll look at your battery and compare its state to the other people who range charged every day (you know there will be dozens). :)
